Liquidity Depth
A measure of how much an asset can be bought or sold at or near its current price before the order book or pool runs out of liquidity at that level, driving the price further.
Liquidity depth measures how much volume of an asset can be bought or sold at or very close to its current market price before exhausting the available orders or pool liquidity at that level, forcing the trade to execute at progressively worse prices. A market with deep liquidity can absorb large orders with minimal price impact (see Kaavon's "Price Impact" glossary definition), while a shallow, thinly traded market sees even moderately sized orders move the price significantly.
Liquidity depth is typically visualized through an order book's (see Kaavon's "Order Book" glossary definition) full depth chart, showing the cumulative volume of resting orders at each price level away from the current price, rather than just the best bid and ask. Liquidity depth can vary significantly by time of day, across different exchanges for the same asset, and especially during periods of high volatility, when market makers often widen their quotes or pull liquidity entirely, making the market meaningfully shallower exactly when large trades are most likely to move the price.
Examples
- An asset with deep liquidity can absorb a large sell order with minimal price impact, while the same order size in a shallow, thinly traded market could move the price significantly.
- Liquidity depth commonly shrinks during periods of high volatility, as market makers widen their quotes or withdraw liquidity, making large trades more impactful right when it matters most.
