Key takeaways

What to remember

  • Fiat-collateralized stablecoins are backed by held reserves.
  • Crypto-collateralized stablecoins are backed by over-collateralized crypto assets.
  • Algorithmic stablecoins rely on incentives rather than direct backing, and have proven more fragile historically.
  • The specific backing mechanism is the key factor in assessing a stablecoin's real risk.

Fiat-collateralized stablecoins

A fiat-collateralized stablecoin is backed by reserves — typically cash and cash-equivalent assets — held by the issuing company, ideally equal in value to the tokens in circulation. Trust in this design depends on genuine confidence that reserves actually exist and are managed as claimed, generally supported by regular attestations or audits.

Crypto-collateralized stablecoins

A crypto-collateralized stablecoin is backed by other cryptocurrencies locked in a smart contract, typically over-collateralized (backed by more value than the stablecoin issued) to absorb price swings in the underlying collateral.

Algorithmic stablecoins

  • An algorithmic stablecoin attempts to maintain its peg primarily through automated supply adjustments and market incentives, rather than through direct asset backing.
  • This design has historically proven more fragile in practice — several well-known algorithmic stablecoins have lost their peg dramatically during periods of market stress.

Fiat-Collateralized

Backing: Cash reserves held by the issuer

Trust basis: Attestations or audits

Depends on reserves being real and liquid

Crypto-Collateralized

Backing: Other crypto, locked in a smart contract

Trust basis: Over-collateralization

Depends on collateral value holding up

Algorithmic

Backing: No direct asset backing

Trust basis: Automated supply adjustments + incentives

Historically more fragile under stress

What backs each stablecoin design, what you're actually trusting, and how that affects risk.

Why it matters

The backing mechanism is the real risk factor

Different stablecoin designs carry meaningfully different risk profiles. Understanding what actually backs a specific stablecoin — and how transparently that backing is verified — matters more than the general "stablecoin" label.
